You know, a linked image is not good when you attach a SVG (the linked image is only on your hard drive, the others will see only a big, red, X). Next time use Effects > Images > Embed All Images.

I tried it with your test image and it behaves as expected. Since it's not a vector graphic, once you zoom in, it will certainly begin to pixellate. I don't think there's much you can do about this. You could play around with the "trace to bitmap" function.
